I just made a blog entry featured and noticed that the profile picture is huge and looks out of place for the blogs. You see, one of my member groups can have up to a 500 x 500 pxl profile picture, and apparently the blog pulls this information for the Featured Entry.
I think we should have the ability to control the size of this photo, or it should just be a standard size.

I think its more, if you find it weird looking then you should change your default size.

But then that defeats allowing this particular user group to have a larger profile picture.

We maintain a "large" version of the image (the size you configure), a thumbnail version (again, configurable) and a "mini" version (which is not a separate file on disk, just a copy of the thumbnail image with width and height set proportionately lower) for areas like the dropdown menus in topics.
I don't think it's really plausible to use yet a different size in the blog honestly. I guess we'd have to base it off demand, but we've not had any complaints using what users have configured to date.

Is there a way to make the Featured Entry pull the thumbnail image?

By editing the skin and using thumb instead of main, yes. You should post in the Blog support forums for help with that.
